Why do the key caps have two small plastic protrusions on the top/side. Is there a functional purpose for this?

Yes. You align the knobs at the top of the key so you know 'which way is up'. So in the dark, you can feel which way up the key should go into they lock. The instructions should say this I think.

how many are in the package

I only received 4 key caps in 4 different colors in my package.

Does this cover too much of the key? It looks like it might make it difficult to put the key all the way into the lock.

It's for BIGGER than normal size keys. I've had no problems with the cover getting in the way of the lock. the keys I use are 3.5 centimeters wide. Most normal keys are less than 3 cm wide (about one inch).
