Would a Medium or Large be better for my son who is between sizes 8-10?

Large. It shrinks a little when you wash it.

What size fits a 7/8 kid?

Medium, they shrink a little when you wash them. My 8/10 is able to wear them but the sleeves are a little short.

Are the sizes for youth?

I ordered the xtra small for my tall 3 year old, sleeves are a bit long & I think he'll be able to wear them next year.

Are these shirts soft enough to use as pajama tops?

Yes, it could be worn for pajamas. It is cotton.
