Can it be laid flat in the cooler, to pack food on top? Is there a smaller size available?

Yes It can be laid flat in the cooler. Currently smaller size is not available but we are working on designing a smaller one.

It says "make your own block ice" but I find that when you freeze water in a plastic bag it often damages the bag. What is the thickness of the bag?

If I throw this with ice in it, will it the insides get pierced and eventually make a hole for ice/water to leak out?

This bag is fantastic... Have used it over 50 times.. Traveling 6 hours in hot weather while moving 200 miles upstate NY.. I never had an issue. I have used it filled with just ice.. Also have used it with Ice and Liquids and I have never had a hole or tear caused by the ice... Just remember leave some room do not over fill with ice or liquid. Its Best keep in a cooler because it starts to sweat from condensation 😳 ...... Enjoy😊

Can I put dry ice in it?

You could, but dry ice sublimates to Carbon dioxide. It may make a 'balloon' out of the bag if well sealed and explode. When I use dry ice in a cooler I usually keep it in the original plastic bag or just loosely throw it in a grocery bag (paper or plastic) and keep a layer or two or cardboard between my pre-frozen food and dry ice. You don't need a bag like this...as another person answered, it's designed to catch ice melt to keep it segregated from your cooler, not a dry ice issue.
