Q: Does the extension stay in place; or does it get loose and droop with time?

I don't ever move mine from the position I installed it in and it's stayed strong for the few months I've had it so far.

Both but it is not strong enough to hold 16 in securely

Q: Is this extension arm compatible with 16inch shower head?

Yes as long as you have overhead space to adjust the extension to fit. The extension pipe adds extra weight to the shower piping and depending upon your design may have to be reinforced with additional pipe brackets to maintain the correct fit of the assembly.
